The license transfer process requires you to be connected to xbox live. So all of the arcade games I paid for I am suddenly no longer able to play? Or do you only need to sign into XBL on the new console?

If you download a game to your console, any gamertag on that console can play those games online or offline. If you get banned, you can still play your games as long as you're playing them on the same console you used when you originally downloaded them.
If you change consoles for any reason (banned, RROD etc.) and connect your old hard drive to it, you need to sign into Xbox Live with the gamertag that originally downloaded the games in order to be able to play them. If you try and play them offline, they will revert to demos. If you try and play them with any other gamertag, either online or offline, they will revert to demos.
When you transfer your licenses, you need to be connected to Live with your current console (not the banned one), so in the case of a ban, you would buy a new console, sign into Live, then use the license transfer tool. That has always worked with past ban waves, but they seem to be taking extra measures with this one, so I can't confirm that it still works.

That works, but then you can only play the games while signed into Live and only with the gamertag that you used when you originally bought them. You need to use the license transfer tool, then you can play the games online, offline, and with any gamertag you like (on that specific console).

The new one will always be connected to live so I guess either way it doesn't really matter.
It's still worth transferring the licenses. If your Internet goes out temporarily or your router/modem dies or Xbox Live goes down for maintenance or whatever, you won't be able to play your downloaded games because you won't be able to sign in to Live.
