AVISynth/VSFilter to frameserve with the subs.
avisource("video.avi",false)
textsub("video.ssa")

AVS2AVI or VirtualDub(Mod) to encode.

AVIMuxGUI or VirtualDub(Mod) to Demux original audio and remux,

Could also try something like AutoGK.

Guess that depends if they want a DVD at the end of it or not. I assumed that they wanted an XviD AVI with permenant subs at the end of it.

Ok then first you should encode it using one of those programs that will not turn it into a dvd file aka (video_ts) file but just a DivX or XviD file and then convert it with the program for the psp movies.
