Make sure you always use AVC as opposed to SP, and use the profile with the highest quality, I.E. "AVC/368x208/29.97fps/768kbps Stereo/128kbps" for wide screen, and "AVC/320x240/29.97fps/768kbps Stereo/128kbps" for full screen.

Could anyone explain what AVC AAC and SP and all that other crap stand for?

From the Online Instructions it says that some other stuff's compatible. Motion JPEG AVI and other MP4 formats.

And what's Memory Stick Video???

AVC: Advanced Video Coding, is a digital video codec standard which is noted for achieving very high data compression.
AAC: It stands for Advanced Audio Coding and it offers better compression and better sound quality than MP3. Like MP3 , it is a form of lossy compression. This means that certain freqencies of sound are eliminated during the encoding process. But don't worry too much about this. AAC encoding is generally regarded as producing very good results.

Memory Stick Video: Self explantory really, its video played from the memory stick.

MP4 formats: All use different headers and baselines to encode, so you have to get it right for the PSP or it just wont work.
