It's very possible. Here's a quick guide:
*********************************************
1- Gather the necessary materials:
i- Your .avi file
ii- An .ssa file that coorelates with your movie. (This is a subtitle file that can be found anywhere.)
iii- VirtualDub (Can be downloaded HERE)
iv- VirtualDub subtitle filter (Can be downloaded HERE)
v- PSP Video 9 v1.74(Can be downloaded HERE)

2- Extract and Install VirtualDub on your computer.

3- Extract "Subtitler.vdf" from "subtitler-2_4.zip" and move it to VirtualDub's plugins folder.

4- Run VirtualDub.

5- Go to File that is along the top toolbar and select Open.

6- Select the video file that you want to add subtitles to.

7- Go to Video that is along the top toolbar and select Filters...

8- Select Add.

9- Select Load.

10- Locate "Subtitler.vdf" (The file you moved to VirtualDub's Plugin Folder). Select it and click Open.

11- Select subtitler in the filters at the left (It's the only one made by Avery Lee) and select Ok.

12- Click on the box with the three periods [...] and find the .ssa file that you downloaded earlier. Select it and click Open.

13- Go to File that is along the top toolbar and select Save as AVI...

14- Save the file with whatever name you would like, so long as it ends with .avi

15- While the file is converting, install PSP Video 9.

16- When PSP Video 9 is finished installing, connect your PSP to your PC and open up PSP Video 9.

17- Go to Convert on the PSP Video 9 menu.

18- Select Transcode New Video and Open your new .avi file in PSP Video 9.

19- If you want, change the title and/or quality to your desired settings and then select start.

20- Enjoy your new Subtitled .mp4 file!
*********************************************

I hope this helps 8)

Simply use Xvid4PSP, get it on the winnydows web.
It´s very simply to use.
Just open the file to convert, select the encoding profile you want, and then go to subtitles and add the txt, sub or srt file to embed.
After that, start the enqueued jobs and you will get the MP4 with subtitles and the .THM ready to copy into your PSP. If you have 3.02OE
or greater, you can make full res videos without using our beloved PMP player.

Hope that helps.
