Convert the .srt file with the application 'srt_ssa'.

Run VDubMod, 'File' > 'Open Video File' (to load the AVI).
'Video' > 'Full Processing Mode'
'Video' > 'Filters' press 'ADD' and select 'subtitler' then 'OK'
Browse to the saved .ssa file and open and 'ok', 'ok'.
'Video' > 'Compression' > 'Xvid MPEG-4 Codec', OK.
'File' >'Save As..'

All I can suggest is that if the original file has VBR audio is to save the audio as a WAV, disable the original audio and load the WAV file; convert it to CBR (Lame 3 MP3), select Direct Stream Copy for the video and re-save as a new file, then start again with the subtitles.

Run VirtualDubMod
'File' > 'Open Video File'

'Streams > 'Stream List' > 'Save WAV' ...give it a name and save it.

Double click on the existing stream to disable it (hatch lines through it).

Click 'Add' > load the WAV .
Right click on it and select 'Full Processing Mode'

Right click again and 'Full Compression' then 'Compression'

Choose 'Lame MP3' '4800 128 CBR' > OK

'Video' > 'Direct Stream Copy'

'File' > 'Save AS...'

Lame MP3

Good luck.

I stumbled onto some freeware at www.divx.trustfm.com.ru
It took about 5 min to merge the SRT file onto the AVI and it worked like a dream. It's called AviSub V2.1

BUT...it's used to place the subtitles into the AVI to be played from either a system or home DivX player (which I have). You would then have to convert the final DivX file to DVD format if you don't have one of those players.

One other FYI. When you load the AVI into the program, it seems to "freeze". Just ignore this, and it will go back to normal in a couple of minutes to load the SRT in.

I've used this on about 4-5 AVI's where I needed English subs, and so far it works seamlessly.

That just muxes avi's and subs to DivX files with xsubs. In most cases it is easier just to leave it as an AVI and an srt. Most hardware and software players will play it fine. Really comes down to whether the OP was talking about hard encoding or not though.
