This question seems to come up a lot, so I'll entertain it.
The main reason I can see for this process would be to upgrade your MS Dash to 5960 (mainly for Softmodding purposes) or to make a backup of your eeprom.
If you haven't come from the Softmod tutorial you will need complete the first steps in that process which will get you to the Softmodding screen...

The link to the Softmodding tutorial can be found HERE
The Process
OK, i'll assume everyone is on the same page now!
Basically you will need to scroll down to 'Settings' in the menu

Once there, we need to set Network Settings...

The IP Addresses here are just examples!
When it says to reboot, select reboot from the main SID menu, it'll only restart UnleashX, not the Xbox. Then your settings will be changed! Don't for get to click 'Save' at the bottom of the Network screen!
With that now set, you can setup an FTP link.
If you are unsure how to do that, click HERE
If you are simply backing up you're eeprom, skip to the bottom...
Updating the Dash to 5960
You'll need to get a clean version of 5960, click HERE
With your FTP link now open, simply delete (Yes, DELETE) the entire contents of C:\
Now copy over the new dash files to C:\
This is what the 'New' C:\ should look like...

Close the connection and if you are going to continue the softmod, click on 'Create MS Backup' to ensure the new version is backed up.

You can now continue softmodding, no need for restart.
Backing up your 'eeprom'
Simply click on this...

FTP into your Console, to find out how click HERE
You will find the eeprom in E:\UDATA\2xxxxxxxxxxxxx\00000000000000\Backup
Keep this file safe on your PC!!!

I have just written a detailed tutorial on how to use the USB Stick for the transfer.
It's under "Do I need an Action Replay" in the tutorials!

It's really easy, I even surprised myself!
Don't forget you use the Savegame exploits in the package, the normal ones wont work!

What do you mean "it say to update"?
The MS Dash files in my software section are the latest and they are clean.

I followed these instructions yet something went wrong!!!
I ftp into the xbox, delete the contents of the C:\. I then start to upload the new dashboard files only to have the xbox close the connection. Unfortunately I cant get the ftp server to respond again.
Odd thing is since I can still play games I try loading up UnleashX again using my saved game and it starts to load and than halts.
unleashx requires the dashboard perhaps? When I start the xbox up normally it brings an error 13.
I wont be able to use the hot swap method unforunately, does anyone else have an idea on how I can fix this problem and continue to mod my box? thanks!!

I think I figured out what went wrong!!!
I was using Explorer to FTP and clicked on another folder in order to copy the new dashboard files, this closed the connection (Since explorer went back to local files, it closed the FTP process). So now my xbox had no OS since I deleted all the files on the C: - So now I am trying to copy the latest dashboard over, but the OS is gone!!!
Ok.. so now I wonder how I fix this?

Thanks for the reply, but unfortunately I have already tried the hotswap process.
I can induce an error 11 (not 12 tho?) which apparently is the same thing. However the hard drive never unlocks. I use the hdm v1.9 and it shows that the drives is still locked no matter how many times I have tried it.
If I get a mod chip will this help? Also is using the HDM software to unlock the drive a viable option? I do have a backup of the eeprom on the hard drive, so if I unlock it I might be able to rebuild it, yes?
The whole reason this started is because I was trying to softmod, and the first step in the process is backing up your eeprom, so atleast I should have that on my locked drive.
Thanks for the reply!

To induce the Error 12, you only unplug the IDE cable, not the power cable. This may fix your problem!
If it's still not working, try the other old method...
Don't unplug the IDE cable, start your Xbox, wait for the big green X, when the white 'Microsoft' comes up under the X, quickly unplug the IDE cable.
You can then attach it to the PC and continue the hotswap!

Sorry I wasnt clear. I did unplug the IDE cable (not the power cable) I also tried waiting for the X and then the Microsoft beneith it. That was actually the first thing I tried before I realized removing the IDE from the dvdrom would cause an error 11.
Still no luck unlocking the drive.
Would the eeprom I have backed up on the drive be usable if I forcably had the drive unlocked?

I'd say the drive is unlocked and the problem lies with your computer! Try my hotswapping tips in my tutorial section or another PC!

I've found the easiest way to hotswap is by disconnecting the IDE cable from the DVD drive first, then booting the XBox. It will error out, but only after its unlocked the HDD. Then boot your computer and hit PAUSE/BREAK before it detects devices. Connect the computer IDE cable to the x-box drive and hit enter to continue detecting devices. This has worked 100% of the time for me.
