I have ripped the dvd and now have a 1.24GB .mpg, I can get a 2.52GB .avi but I need to get it alot smaller, quality is not that important, I need to send it via the net so it needs to be about 500 to 700 MB.

Try creating a divx .avi file instead of mpeg. The file size for a full movie is usually within 500-700mb and the quality is just as good. The only real reason to go with MPEG instead of divx is if you plan on creating VCD or SVCD.

Tried the divx5 guide and it works great but I still get a 1.42GB avi file, I tried to change some settings to get it smaller but I guess I don't know the right one's to change, any thoughts on the one's to change?

Yeah, the only thing I can suggest is getting Gordian Knot from http://www.doom9.org.. you will find it by going to "the guides" and selecting the DivX 5 guide.

This software is a great gui interface to use to change bitrate settings etc. in order to affect the final file size.
