An HDTV will unleash the true graphical power of the 360. The GPU is a custom ATI-R500 based chip running at 500MHz. The system memory (512MB GDDR3) is shared with the GPU. The 360's graphics were designed with primarily HDTV in mind.
To complete the 360 experience a 5.1 dolby digital surround sound system is also recommended.
Absolutely...XBox360 is yet another component to your home theater system, as opposed to just a video game console. Xbox360 (and PS3 for that matter) should deliver audio and visual thats nothing short of spectacular.
If the TV you have already is 27" or smaller, a HDTV of the same size will not be that much better, it's the bigger TVs where you can really see a difference.(I personally only have a 27" HDTV)

I disagree with that...I think the pictures on the smaller HDTV's are really quite impressive, and every bit as clear as the larger models. Now obviously, its much more impressive to see this sort of quality on a huge screen...but for personal gaming purposes, I'd say a nice 20" lcd would be perfect.
I personally have a 30", and love it. I toyed around with the idea of buying a bigger HDTV, but didn't think it was worth paying nearly double for a few more inches.
Don't minimize the value of your 27 inch HDTV. If properly calibrated to the source, a 27 inch widescreen 720p (or 1080i) HDTV picture will still look a lot better than a 27 inch non-widescreen, non-HDTV 480i picture. I'd take a 27 inch HDTV over any non-HDTV display any day.
