You make those higher quality MKV from the original source, which is high quality, not from an AVI. You cannot just change a video into better quality just by converting into a different format;that's ;owering the quality.
Cannot make oranges from orange juice. By converting the AVI to MKV, the quality will remain the same if you don't re-encode the video, or it will be lower if re-encode the video.

Like I was just saying, you can't do what you want! Can't make chicken soup out of chicken $#!!t!
The only way to increase the quality, is if you had the original DVD, and make a new MKV/AVI of a better quality. With the video you have now, any encoding will only cause you loss of quality. There are probably software that can apply all sorts of filters and make the video "seem" better( they do remaster old VHS and make them into some nice crisp DVDs) but that's a different story. Sorry, all I can tell you. If you do find a fix that I am not aware of, pls post back.

Can i edit and join AVIs with these tools?
I have a lot of AVIs on my pc, so i wanna edit by removing stuff, join a few of them so it would be like one big avi.
After this i plan to convert it to dvd and burn it to blank dvd-r then watch on my stand alone dvd player.
Any suggestions.
thx.
