.mkv default to full screen help

i have a 17" HP dv7 that's blu-ray ready. i have an .mkv file that i'm opening through VLC and this is what it looks like on the default ratio when i open the file: http://i39.tinypic.com/1t3jvd.png

and this is what it looks like on fullscreen: http://i39.tinypic.com/28ri0w7.png

i realize that watching something in fullscreen is going to decrease the quality a bit but i feel like i should at least be able to smooth it out more than that when in full screen. what should i be doing? if it also means changing players i'd be fine with that as well.
