Since PS3 is much more advanced than ps2, can ps3 run ps2 backward compatible games better than the ps2? Or is it software emulation based so the ps2 would be a better option to play ps2 game?

For what I've seen, the PS2 plays PS2 games the best. There are sometimes even graphical glitches on the PS3 when playing ps2 games.

The advantage of playing ps2 games on ps3 is that on a HDTV it will upscale them.
Otherwise yes ps2 will obviously run the games smoother with less bugs.
