You can do that either way, on a USB drive or as a data file on a DVD. But playing from those media types you cannot utilize 5.1 surround sound.
What I do though is create a AVCHD DVD using the latest version of nero, which has AVCHD support(it can be downloaded somewhere on the net for free). The actual program I use is Nero Vision...DVD...AVCHD. I download a movie using a torrent site in .mp4, .avi, .wmv, but not .mkv, for some reason nero isn't compatible with .mkv files. Try not to go above 4500mb as nero will not compress to the size of a DVD if the initial file is too large, otherwise you'll need DVD9's which can handle 8500mb of data.
I go this route because;
I download HD movies; Blu ray or HD DVD rips to the file types above, and with AVCHD DVDs you can listen in 5.1 surround sound... assuming the downloaded file was ripped with 5.1 sound.
One other thing, if you download a HD movie in .mp4 format and the audio extension is AAC, that is 5.1 surround.
AVC=Advanced video codec.
AAC=Advanced audio codec.
